I have an old 2.5 inch laptop hard drive that I need to recover some data from, it failed to boot up Windows 7 and has now been replaced with a new hard drive, will I be able to use a usb HD caddy connected to the laptop to recover some files or will the HD likely fail in the caddy?

I guess there is only one way to find out. It is hit and miss with HDD's and caddy's. It will definatley let you format it and use it with your PC, but sometimes recovering data can be a lot harder. Some I have tried have failed in the past but some have worked.
Only piece of advice is to make sure you connect the jumpers to master and not slave or the other one (select cable I think) or otherwise it won't be recognized and will be formatted automatically.

From past experience, if you're not booting from the damaged hard drive then you should be able to. Failing that there is plenty of data recovery software available from the internet for damaged hard drives.

Will be booting from the new hard drive in the laptop, the damaged hard drive will be connected via a USB
